Performance Guarantee vs Standby LC: Review Guide
Select the undertaking by its function and wording. A familiar product name does not resolve demand requirements, expiry, governing law or the applicant’s exposure.
Answer first
Map the parties, secured obligation, applicable rules, required demand and expiry mechanics. Then compare direct and indirect issuance, fees, collateral and the practicality of presenting a demand.
Compare the instrument, not only its label
A commercial LC is normally used as a documentary payment mechanism for performance of a sale. A guarantee or standby is often used to support compensation or payment if the underlying obligation is not fulfilled. The instrument’s text, incorporated rules and applicable law need to be read together.
Demand guarantees commonly incorporate URDG 758; standbys may incorporate ISP98 or another stated framework. Do not silently apply one rule set to an instrument that incorporates another. ICC’s ISDGP supports demand-guarantee practice under URDG 758; it is not a replacement for checking the actual undertaking.
Applicant and beneficiary perspectives
| Feature | Applicant focus | Beneficiary focus |
|---|---|---|
| Demand documents | Understand what triggers a complying demand | Ensure required evidence can actually be obtained |
| Amount / reduction | Avoid exposure continuing after agreed milestones | Avoid unintended reduction before secured obligations end |
| Expiry / presentation | Identify the termination mechanism | Leave time and a practical channel for presentation |
| Law / rules | Assess legal and operational exposure | Assess enforceability and presentation requirements |
Direct guarantee or counter-guarantee?
In an indirect arrangement, the applicant’s bank may support another bank’s issuance through a counter-guarantee. Draw the complete chain and identify which undertaking each party can present under. Align amounts, currencies, demand requirements, reduction provisions and expiry buffers across the chain. Differences can leave a bank or applicant exposed after the beneficiary-facing guarantee has changed.
Obtain a fee quotation for each relevant bank and extension period. Record collateral separately from fees. A guarantee limit is a contingent exposure, while deposited cash represents tied-up liquidity; neither should be described as an immediate loss simply because the instrument is issued.
Illustrative contract review
A buyer requests security for an advance payment and a separate performance obligation. Before selecting forms, identify the amount and duration of each obligation. Check whether reduction follows repayment, certified delivery or another documented event. Do not assume the return of a paper original is the only termination mechanism, or that a contract amendment automatically amends the undertaking.
Pre-issuance checklist
- Confirm parties, purpose, amount and currency.
- Identify applicable rules and governing law expressly.
- Test the required demand and supporting documents for practicality.
- Review expiry, extension requests and reduction provisions.
- Reconcile any counter-guarantee and local-bank conditions.
- Confirm applicable Bangladesh approvals and bank credit requirements for the actual arrangement.
These review questions do not provide ready-to-issue legal wording. Have the proposed undertaking reviewed by the issuing bank and appropriate legal advisers before commitment.
